Is there an easy way for the server to show a transparent background in a .png file as transparent and not as a black background like it does with my avatar now?

Funny... When I edited and saved it in CS4 it was a .png with transparent background and when I uploaded it, it was still a .png... ;-)

Does the server software convert .png files to .jpg?

Yes in fact it does. It does a rescaling for those larger than 100x100 and then generates a new JPEG file.
We think that this way is safer for the older browsers...
